First download Dynamics 365 SDK from the following link. It should be setup first before start using toolkit.

Developer Kit offers many benefits for developers of Dynamics 365

The SDK includes an architectural overview of Dynamics 365, the entity model, security model, and web services. Sample code and walkthroughs are provided to guide you through the new features.
It also contains information for developers who customize the web client or Dynamics 365 for Microsoft Office Outlook, including scripting, integration of custom webpages, and sample code.
Once you install SDK you can start Dynamics 365 Developer Toolkit installer
Configure Developer Toolkit
To configure Developer Toolkit go to Tools->Options. Here in Path options provide the location of the Dynamics 365 SDK installed folder for Plugin Registration Tool and Bin folder
Now go to Solution File Compare Tool option. This is useful in resolving inconsistencies and improving collaboration. Its also useful in running Merge and compare against your solution files. But this is an option setting.
Open Visual Studio you will see the option for "New Visual Studio Solution Template for Dynamics 365 under Dynamics 365. It allows you to consume an existing solution file or create a new solution directly from visual studio.
Connect to CRM by providing all the details as shown in below
Finally Visual Studio will create project package for you using Developer Toolkit.
